On-Chain vs Off-Chain Trading

The distinction is about where settlement occurs, and it determines speed, cost and who you must trust.

Off-chain

Centralised exchanges match internally. Your balance is an entry in their database, and moving it between accounts on the same venue involves no blockchain at all.

Only deposits and withdrawals touch the chain.

Consequences: matching is fast (microseconds), fees are low, and complex order types and margin are available. In exchange, the exchange holds your assets and its ledger is not publicly verifiable.

On-chain

Every trade is a blockchain transaction executed by a smart contract.

Consequences: you keep custody, everything is publicly verifiable, and each trade costs a network fee and waits for confirmation. In congestion, fees rise sharply and confirmations slow, exactly when activity is heaviest.

The settlement constraint that shapes crypto trading

Because moving assets between venues means an on-chain transfer taking minutes and costing a fee, capital cannot chase opportunity.

The practical consequence: a firm arbitraging between exchanges must pre-position inventory on every venue rather than moving funds to wherever the opportunity appears. That ties up capital, and it is a large part of why cross-exchange price differences persist at levels that would be arbitraged away instantly in equities.

The gap is narrowing. Layer 2 rollups batch many trades and settle periodically, giving something closer to off-chain speed with on-chain settlement guarantees. Some venues run off-chain order books with on-chain settlement, keeping matching fast and custody self-directed.
